Position Sizing
The process of calculating the appropriate contract or lot size for a trade based on account capital, risk percentage, and stop-loss distance.
Position sizing is one of the most essential risk management skills every trader must master, as choosing an improper size can lead to significant capital loss even when the underlying strategy is sound. This process involves determining the percentage of capital a trader is willing to risk on a single trade, and then calculating the lot size based on the stop-loss distance in pips and the pip value.
The basic formula is calculated as follows: Position Size = (Account Capital × Risk Percentage) ÷ (Stop-Loss Pips × Pip Value)
Benefits of proper position sizing include:
- Maintaining a consistent risk percentage regardless of the stop-loss distance.
- Avoiding excessive risk exposure on trades with tight stop-losses.
- Enabling the trader to stay in the market longer without depleting their capital.
Common mistakes include using a fixed lot size for all trades regardless of the stop-loss distance, or arbitrarily increasing position size after a loss in an attempt to recover quickly—a behavior known as revenge trading that amplifies risk rather than controlling it.
Practical Example
With a capital of $5,000, a 1% risk, and a 50-pip stop-loss with a pip value of $1 per standard lot, the appropriate position size is = $50 ÷ 50 = $1 per pip, which equates to approximately 0.1 lot.
