Stochastic Oscillator

    A momentum indicator that compares a current closing price to its price range over a specific period to identify overbought and oversold conditions.

    The Stochastic Oscillator measures the position of the current closing price relative to the high-low range over a specified period—typically 14 periods—using the formula: %K = ((Current Close - Lowest Low) / (Highest High - Lowest Low)) × 100. Meanwhile, %D is a simple moving average of %K over a set number of periods (usually 3), serving as a signal line to smooth the movement of %K.

    The oscillator fluctuates between 0 and 100, where readings above 80 are considered overbought territory and readings below 20 represent oversold territory. Primary trading signals are generated when the %K line crosses the %D line within these extreme zones; a bullish crossover where %K crosses above %D in the oversold zone is seen as a potential buy signal, and the reverse applies in the overbought zone.

    The stochastic oscillator is known for its high sensitivity to short-term price movements, making it particularly useful in range-bound markets and for short-term trading. However, it is also prone to producing frequent false signals in strongly trending markets, where the indicator can remain pinned in overbought or oversold territory for extended periods without an actual price reversal occurring.

    A common mistake is using the stochastic oscillator in isolation from the broader market trend. Traders are advised to combine it with trend-identification tools, such as moving averages, and to monitor divergence signals between the oscillator and price as additional confirmation before executing a trade.

    Practical Example

    A bullish crossover where %K crosses above %D at the 15 level on the 1-hour timeframe provides a potential long entry signal following a clear oversold condition.
