Monetary policy refers to the tools and actions employed by a central bank to influence the amount of money circulating in the economy and the cost of borrowing, aiming to achieve price stability, support economic growth, and lower unemployment rates.
Monetary policy is divided into two main types:
- Expansionary (accommodative/dovish) monetary policy: Involves lowering interest rates and increasing the money supply, used to stimulate the economy during periods of recession or weak growth.
- Contractionary (restrictive/hawkish) monetary policy: Involves raising interest rates and reducing the money supply, used to curb high inflation.
Tools used:
- Adjusting the benchmark interest rate.
- Open market operations (buying or selling government bonds).
- Quantitative easing (QE) or quantitative tightening (QT).
- The reserve requirement ratio for commercial banks.
Significance for traders: Identifying the overall stance of any central bank's policy (hawkish or dovish) helps anticipate the medium-term direction of its currency. Currencies backed by hawkish policies tend to strengthen due to the appeal of higher yields, while those under dovish policies tend to weaken.
Common mistakes:
- Judging monetary policy based on a single decision rather than tracking the broader trajectory across multiple meetings.
- Overlooking the relationship between monetary policy and government fiscal policy (spending and taxation), which can either reinforce or counteract its impact.
- Confusing quantitative easing with interest rate cuts, even though they are distinct tools that may be used together.
Practical Example
Example: When a country adopts a hawkish monetary policy to combat high inflation through consecutive interest rate hikes, its currency tends to appreciate against other, less aggressive currencies.
